J. your theory shows it does not knock when the clutch is not depressed on startup.
So, how is this fixed? If it doesn't hurt anything I won't bother.

I started it up without pressing on the clutch, and there was no knocking at all.

Knocking at start up?
What would cause a knock at startup? The knock is only for about 20-30 seconds, then it stops.
After startup, it does not matter where the spark lever is positioned.

After retarding the advance don't forget to move the lever back to its happy spot, down because a retarded engine will run hotter.

My flywheel had many more mico cracks. The guy that did my engine said that was not an issue. He resurfaced it and 9,000 miles later it still feels new.

That's very normal. A generator can not charge at low idle speeds, therefore the amps will read low or negative when stopped at a light.
Do a search on moving the generator "third arm".
